Tried the method in Control Panel - Internet Options - Programs - HTML Editing & setting the default program to Microsoft Office Words, but still doesn't work.
This method should work. Click on Internet Programs - Set Programs - Associate a file type... Scroll down & look for .htm & change the default program to Microsoft Office Words.

Doesn't work for me. I've spent two hours trying this same variation of fix. Am running Windows 7 and have Outlook 2003, but the same error message keeps cropping up. I'm not a novice user, either. Plus, seems LOTS of people aren't having success with this fix. If you find a fix, we'd all love to hear it!

My email editor opens in Microsoft Word so I went to "Options" clicked the "General" tab and then "Email Options"
You can then edit your signature in this window without it opening an external editor.

2nd option (file association) worked like a charm.
@Natalie, if you're doing any highly formatted signatures, the external editor option is your only option.

Yes this works for me .
After trying for hours Natalie's suggestiuon worked and you can copy and paste pictures into your signature and it works.
After you choose WORD as your email editor for all new messages, open a new message . Then do as Natalie says and click on OPTIONS , then click on EMAIL SIGNATURE. This editor looks exactly the same as the one in the tools/options drop down but if you crete a signaute in a normal word documnet with what ever pictures you ahve then cut and paste it here it will work .

I don't understand why people suggest making Word the default handler for htm, my default is Firefox.
I don't want to use Word as my browser.
Anyway, I got round this (Outlook 2003 and W7) by creating the sigfile in Web Expression 2 and copying and pasting it into the sigfile editor.
It works fine.
